one directory for all files?

When uploading the site, catalog seems to insist that all files (including the images) have to be in one directory - this leads to a directory with thousands of files in it which slows the whole site down and makes it less easy to manage. Is it possible to have images in a images directory, even images/popup/ and images/product etc, etc?

Yes it is. But these folders should be sub-folders of the site folder (e.g. Site1\Images or Site1\Images\Popup) otherwise you get lots of warning messages when you generate the site.

We use this arrangement to organise all the product images into a sub-folder per supplier. This makes them easier to find and allows for duplicate file names in the images from different suppliers.
