I have started saving all my products in a folder not he desktop (not in the site 1 folder) my website still seenms to work, is there a problem with this?

No - but Actinic will unfortunately bundle everything into acatalog on your server. I don't like to see everything unorganised but I, and I think many others, do keep everything in the Site1 folder on the local PC as well. Not a nicely organised solution but if follows what Actinic does on the server. -

How often have we seen a thread where image file paths on the site have included C:\ drive paths?
Desktop or Documents and Settings folders are asking for trouble - site1 or a subfolder off site1 is safe.Bill

I stand corrected Bill - true.
I was considering a subfolder in Site1 without thought to placing files in folders elsewhere.
